Solution
(b)
A business spends money on two kinds of items: fixed assets, whose benefit lasts for years (capital expenditure), and routine items, whose benefit is short-lived (revenue expenditure).
The differences between capital and revenue expenditures are given below:
| Basis | Capital expenditure | Revenue expenditure |
|---|---|---|
| 1. Meaning | Spending on acquiring or improving fixed assets, such as land, building, machinery or patents | Spending on day-to-day running of the business, such as salaries, rent, stationery or repairs |
| 2. Period of benefit | Benefit lasts for a number of years | Benefit is used up within the accounting year |
| 3. Frequency | Non-recurring | Recurring |
| 4. Treatment | Capitalized in the balance sheet and written off gradually through depreciation | Written off fully in the income statement of the same year |
| 5. Effect on profit | Does not reduce the year's profit directly | Reduces the year's profit |
Examples: the installation cost of a new machine, or the reconditioning of second-hand machinery, is capital expenditure. Repairs, whitewashing and the insurance premium on that machine are revenue expenditure.
