Solution
Microeconomics is the branch of economics that studies the behaviour of individual economic units — a single consumer, a household, a firm, or one industry — and it is often called price theory because its central task is to explain how the price of a product or factor is determined through demand and supply; its theories are used extensively to solve the day-to-day operational problems of business firms.
- Pricing decisions: using demand, supply, elasticity and consumer behaviour, a firm decides the price of its product under the market structure it operates in — a key operational decision.
- Demand analysis and forecasting: it helps the manager identify what drives customer wants and forecast future sales before planning production, e.g. a garment exporter forecasting order sizes before buying fabric.
- Optimal allocation of resources: it guides the firm to pick the least-cost, efficient production technique and to decide what, how, and for whom to produce.
- Optimal production decision: it helps the firm choose the right method and technique of production given its limited labour and capital.
- Cost estimation and control: it helps the firm estimate and minimise the cost of production before making output decisions, which is essential for profit planning.
- Profit management: it helps the firm understand and plan profit, since profit measures success but is uncertain.
- Understanding market forces: it shows how demand and supply decide most variables in a market economy, so the firm knows how the market it sells in actually works.
- Efficient use of scarce resources: it shows the firm how to spread limited resources so that output is maximised — the producer maximises output where the marginal product per rupee is equal across inputs (MPx/Px = MPl/Pl).
- Responding to economic policy: it provides the analytical foundation for understanding taxes, price controls and subsidies, helping the firm adjust its plans when policy changes.
- Handling international trade: for importers and exporters, it explains gains and losses from trade and how the exchange rate is set through demand and supply of foreign currency, e.g. the NPR–USD rate affecting a fuel-importing firm.
Thus, microeconomic theory equips a manager with the analytical tools to solve almost every operational problem — pricing, output, cost, forecasting and resource use — that a business firm actually faces.
